The 28-year-old Senegal international is reportedly set to begin talks with Blues on a season long loan deal.
Blues boss Steve Bruce, who is keen to find a replacement for Wales international Robbie Savage whose move to Blackburn Rovers is imminent, is also being linked with another central midfielder in Portsmouth's Amdy Faye - ironically a team-mate of Diao in the Senegal international side.
Diao has failed to hold down a regular first team place under new Reds boss Rafael Benitez and is said to be keen on a move away from Anfield.
